Savers holding as much as £20,000 in typical instant access accounts are missing out on potentially significant returns, with a personal finance expert highlighting a stark difference between current earnings and achievable yields. Anna Macdonald, investment strategy director at Hargreaves Lansdown, pointed out that £20,000 in a standard high street bank account might be generating around £190 annually, while substantially higher returns of up to £764 could be secured elsewhere.

Understanding the Potential Yield Gap

The considerable disparity, amounting to an extra £574 per year for a £20,000 deposit, underscores the importance of actively managing savings. Macdonald explained to Sky Money that the earning potential of cash is currently enhanced by higher borrowing costs, a situation driven by economic factors. She noted, “The bigger question is how long these higher yields persist. Much will depend on inflation, economic growth and the global backdrop. Those factors are difficult to predict, but for now it appears markets are expecting borrowing costs to stay higher than many people had anticipated.”

Navigating Market Volatility and Investment Strategies

In light of these market dynamics, Macdonald advised investors against making impulsive decisions. She stated, “Investors should ‘avoid making knee-jerk decisions’ in response to market moves.” While acknowledging that rising yields can introduce short-term price fluctuations, she also emphasized the positive aspect: “they have also improved the income available from cash, bonds and other lower-risk assets.”

Opportunities in Gilts and Bonds

For individuals able to invest directly in UK government bonds, known as gilts, and hold them until maturity, the current environment offers an opportunity to lock in higher yields. Macdonald highlighted a significant tax advantage: “for UK retail investors, these gains are exempt from capital gains tax.”

Another strategy mentioned involves purchasing low-coupon bonds and holding them to maturity. In this scenario, a larger portion of the overall return is realized as a capital gain, thereby benefiting from the Capital Gains Tax (CGT) exemption. However, Macdonald cautioned that this approach carries increased risk:

  • Low-coupon bonds are more susceptible to price fluctuations.
  • If an investor needs to sell before the bond matures, they face the risk of incurring losses based on the bond’s market price at that time.

Therefore, she reiterated the enduring importance of a balanced investment approach: “Diversification remains important, and investors should make sure their portfolio matches their long-term goals and attitude to risk.”

The Persistent Impact of Inflation on Savings

Echoing the sentiment that savers need to be vigilant, Harriet Guevara, chief savings officer at Nottingham Building Society, stressed that inflation continues to be a critical factor affecting the real value of savings. “This is a reminder that inflation still matters,” Guevara stated. “Even small increases can erode the spending power of cash over time, so it is worth checking that savings are held in an account paying a competitive rate and that the account still matches the level of access needed.”

Strategic Savings Allocation

Guevara suggested that segmenting savings across different financial goals can help achieve a balance between accessibility and security. She elaborated on how different account types serve distinct purposes:

  • Easy-access accounts: These are ideal for emergency funds or short-term financial objectives where immediate access to cash is paramount.
  • Fixed-rate accounts: These accounts currently offer competitive rates for funds that will not be needed in the immediate future. They provide greater certainty and can be particularly beneficial for longer-term savings goals, especially when locking in money for a set period.

By understanding the current economic landscape and the varying options available for savings and investments, individuals can make more informed decisions to protect and grow their money effectively.
