The rapid expansion of artificial intelligence (AI) infrastructure, particularly the construction of data centers, could lead to increased interest rates as companies and governments vie for limited resources and labor, according to new analysis from the Australian Treasury. This surge in demand for capital, alongside government spending on infrastructure and defense, may compel central banks to tighten monetary policy, potentially impacting the broader economy.

Australia is experiencing a significant boom in data center construction, with Treasury estimating this sector could be worth approximately $150 billion, or 5% of the nation’s gross domestic product (GDP), by the end of the decade. Currently, 162 data centers are operational, and an additional 130 are in the planning stages, some representing investments of tens of billions of dollars. This intense activity, coupled with global tech companies investing up to $1 trillion in AI infrastructure, is occurring simultaneously with increased government spending on projects like roads and defense systems.

This confluence of major investment could create upward pressure on interest rates. The Treasury analysis suggests that the competition for capital, labor, and materials like concrete and copper will drive up the cost of borrowing. This phenomenon is already being observed in the United States, where a substantial federal budget deficit coincides with massive borrowing by tech firms for data center projects. The analysis posits that AI adoption could increase the “neutral rate of interest” through higher investment, increased demand for capital, and potentially higher productivity, all contributing to an upward pressure on the price of capital.

AI’s Unique Economic Footprint

Unlike previous technological revolutions such as the advent of electricity or personal computers, AI is characterized as a “self-developing technology.” This means AI itself can drive further advancements and can be readily integrated into existing workplaces, while simultaneously posing a significant disruption to high-skilled and non-routine jobs. This dual nature presents both opportunities for economic growth and challenges for the labor market.

Productivity, Jobs, and AI’s Role

Many proponents of AI anticipate it will significantly boost productivity growth, which has seen a global slowdown over the past two decades. Treasury’s own forecast for Australian productivity growth of 1.2% over the next decade is contingent on the emergence and broad adoption of AI. The analysis emphasizes that AI’s widespread integration into high-value economic sectors could lead to living standard improvements exceeding current expectations. Conversely, if AI adoption is limited, the expected productivity gains might be more modest.

The impact on the job market is expected to be profound, with new roles like “prompt engineering” and “data curation” likely to emerge. However, AI is also predicted to reshape the division of labor across various occupations, regions, and sectors, potentially affecting jobs previously considered immune to automation. The Treasury warns that labor market impacts could differ significantly from those seen during previous technological shifts, requiring workers and industries to adapt.

Potential Risks and Economic Shocks

Beyond the potential for increased interest rates and labor market disruption, the Treasury analysis highlights other significant risks associated with AI. A surge in the share prices of dominant tech companies could distort equity market valuations, leaving them vulnerable to sharp corrections. Furthermore, AI could exacerbate existing cyber threats.

The analysis warns of the potential for AI-enabled attacks on critical infrastructure or payment systems. Other risks include large-scale geo-economic crises or financial shocks stemming from the unwinding of excessive optimism about technology firms’ future earnings. Such events could spill over into the real economy and impact AI-related investments, delivering substantial negative growth shocks before the benefits of AI can be fully realized.

Navigating the AI Transformation

Australian government officials are focused on enhancing the nation’s “AI sovereignty” while simultaneously leveraging the technology to improve living standards. The sentiment is that proactive engagement is necessary to harness AI’s benefits, rather than passively awaiting them. AI is widely regarded as the most significant economic transformation of the current era, necessitating careful planning and strategic implementation to mitigate risks and maximize opportunities.

The Treasury’s findings underscore the complex and multifaceted nature of AI’s economic impact. While the potential for enhanced productivity and economic growth is substantial, the associated risks—including inflationary pressures, labor market shifts, and heightened cybersecurity threats—require careful consideration and proactive policy responses.
